What are network effects?

A network effect exists when a product becomes more valuable to each user as more people use it. It's the strongest form of defensibility because the advantage grows with scale, but many claimed network effects are actually local, weak, or just economies of scale wearing a better name.

The types

Direct — each additional user makes the product better for existing ones. Messaging and social products.

Indirect (two-sided) — more users on one side attract the other. Marketplaces, app stores, payment networks.

Data — usage produces data that improves the experience for everyone. Google Maps is the canonical version: reports, corrections and traffic patterns accumulated over years into something no competitor can replicate by spending money.

Density beats size

A network of ten million users spread thinly across the world can be weaker than one hundred thousand concentrated in a single city or profession. Value comes from overlap with the people you actually want to reach.

This is why local networks get attacked successfully. A ride-hailing incumbent with global scale still competes city by city, because a rider in one city gains nothing from drivers in another. Challengers who understood this beat incumbents that looked unassailable on aggregate numbers.

Roblox and the developer side

Roblox's network is indirect and unusually strong: creators build the games, players attract creators, creators attract players, and the company builds almost none of the content itself. The platform's job is tooling and economics, and the flywheel does the rest.

The lesson generalises to the cold start problem — Roblox had to make creation worthwhile before the audience existed, which is the standard sequencing for two-sided networks. Solve the harder side first, usually with subsidy or manual effort.

The honest test

If you claim a network effect, name the specific mechanism by which user 1,001 makes the product better for user 12. If you can't state it in one sentence, you probably have scale advantages — real, useful, and much easier to compete with.

Related questions

What is a data network effect?

Usage generates data that improves the product, which attracts more usage. It's real but often weaker than claimed, because most models hit diminishing returns — the thousandth data point matters far less than the tenth, and a competitor doesn't need parity to be good enough.

What is the cold start problem?

A product with network effects has little value at zero users, so early adopters have no reason to join. Solutions usually involve narrowing to a single dense segment, providing standalone value before the network exists, or seeding one side of a marketplace manually.

Are network effects always defensible?

No. Local networks can be attacked market by market, multi-homing lets users belong to several networks at once, and networks with low switching costs can tip quickly to a rival. Strength depends on density, switching cost and geography, not on the label.
